No The World Bank Ecuador - Sustainable Family Farming Modernization Project (P151963) I. PROJECT STATUS AND RATIONALE FOR RESTRUCTURING A. Introduction 1. This Restructuring Paper (RP) seeks the Regional Vice President’s approval of a Level 2 Restructuring of Loan 8515-EC for the Ecuador Sustainable Family Farming Modernization Project (P151963). The proposed restructuring would comprise: (i) an extension of the closing date by 12 months until December 31, 2023 as requested by the Government of Ecuador on December 2, 2022; (ii) a partial cancelation of loan proceeds in the amount of USD 27,145,688.23 as requested by the Government of Ecuador on December 16, 2022; and (iii) changes in the results framework and disbursement categories and estimates to reflect the impacts of the partial cancelation. 2. The Sustainable Family Farming Modernization Project (P151963 – Loan 8515-EC) was approved by the Board of Directors on July 15, 2015 for an amount of USD 80 million and an original closing date of June 30, 2021. The Project is co-financed by the Spanish Agency for International Development Cooperation (AECID) with a credit of USD 20 million (Cofinancing Agreement No. C1410). The Bank loan and Spanish credit became effective on December 16, 2015 and June 14, 2016 respectively. The project development objective (PDO) is to enhance incomes of small and medium sized farm households by supporting more productive and climate-smart use for land and water. Project investments are in irrigation subprojects that include works, capacity building for improved irrigation management and climate-smart agriculture (CSA), and agri-environmental innovations (inputs) for CSA and value adding activities. The Project is implemented by the Ministry of Agriculture and Livestock (MAG) in 17 provinces (10 in the Sierra and 7 in the Coastal areas). 3. The Project has had four previous restructurings, as follows: a. March 1, 2019: adding of a new subcomponent (2.2) related to agri-environmental innovations (input delivery); reduction in the number of subprojects from 88 to 63; and partial loan cancellation in the amount of USD 15 million, reducing the loan amount to USD 65 million. b. March 16, 2020: include expenses incurred by the Project associated with the Value Added Tax (VAT) as eligible expenditure from January 2, 2020 onwards. c. March 1, 2021: extension of the Project’s closing date by six months until December 31, 2021, to make up for delays at the beginning of project implementation. d. November 25, 2021: extension of the closing date of the Project by 12 months until December 31, 2022, to make up for delays due to the COVID-19 pandemic. 4. Mid-term review (MTR). A MTR of the project took place during October 1-5, 2018. The main recommendations of the MTR included the following: (i) reduction in the number of subprojects from 80 to 63 due to slower-than-expected implementation of irrigation infrastructure works; (ii) related partial cancellation of Bank loan funds in the amount of USD 15 million, reducing the loan amount to USD 65 million from USD 80 million; (iii) introduction of a new subcomponent 2.2 (agri-environmental innovations) to maximize the benefits of the irrigation infrastructure works constructed by the project; and (iv) adjustments in selected results indicators as a result of (i) and (ii). B. Project Status 5. Disbursement. As of 5 December 2022, the disbursed amount for Loan 8515-EC is USD 30.43 million (46.8 percent of the loan funds). The World Bank Ecuador - Sustainable Family Farming Modernization Project (P151963) 6. Implementation progress. The Project has faced multiple unexpected delays since the last extension of the closing date (November 25, 2021) due to the following reasons: a. Uneven institutional capacity to coordinate and implement due to the many and frequent changes in government, including Ministers, Vice-Ministers, Subsecretary of Irrigation, and the Project Implementing Unit (PIU) staff. b. COVID-19: during 2022, Ecuador continued to be hit by the COVID-19 pandemic which has led to significant delays in building irrigation infrastructure and virtually halted capacity building activities. c. Political upheaval: during 2022 Ecuador has gone through a number of farmer protests led by indigenous organizations which brought the country to a virtual standstill and forced project activities on the ground to be halted. 7. Following significant implementation delays, the Bank agreed in early 2022 to reduce the number of subprojects to 49 (from 63 agreed in the first restructuring). The Project has so far completed the irrigation infrastructure works in 43 subprojects. Infrastructure works in the remaining 6 subprojects are on schedule for completion by the current closing date of 31 December 2022. Capacity building activities have been completed so far in 20 subprojects and agri- environmental innovations have been delivered in 20 subprojects (there is a partial overlap between these two groups of subprojects). 8. Project ratings. Despite the significant challenges described above, the Project’s PDO rating is Moderately Satisfactory (MS) in view of significant progress on the results indicators. At the PDO level, project beneficiaries have reported an average annual net income of USD 409.69/ha, an increase of USD 131.56 from the baseline value of USD 278.13 – equivalent to a 47.3% increase (target 60%). As of September 30, 2022, the number of beneficiaries with improved irrigation and drainage services reached 5,181 (target 9,000) and will be 6,014 by the current closing date of December 31, 2022. Similarly, the number of hectares on which the Project introduced improved irrigation facilities will reach 6,329 by the current closing date (against a target of 10,500). Several other key indicators have already exceeded their targets: increase in land use intensity per hectare is 21.6% (against a target of 15%), while the number of beneficiaries that adopted improved agricultural practices is 4,840 (compared to the target of 2,700). 9. Implementation Performance (IP) rating was downgraded to Moderately Unsatisfactory (MU) in June 2022 due to a slowdown of project activities and low disbursements. The Bank fielded a technical interim mission in September 2022 to agree on an action plan to accelerate implementation. Following the latest implementation support mission (ISM) of October 24-28, 2022 which concluded that the agreed action plan has been satisfactorily implemented, the Project’s IP rating was upgraded to MS in December 2022. 10. Financial management performance. The ISM of October 24-28, 2022 downgraded financial management (FM) performance from MS to MU, mainly due to high staff turnover and moderate shortcomings that affect the timely availability of reliable information required to manage and monitor the implementation of the project. The Bank continues to provide hands-on support and training in FM requirements and good FM practices to the PIU, including the provision of an experienced financial management consultant who took up his duties on December 6, 2022, to support the implementation of the action plan agreed upon with the PIU during the last ISM. There are no overdue audits, and the audit report for calendar year 2021 was found acceptable. The Project is following up on internal control recommendations issued by the auditors. While the Bank will continue to closely monitor the Project’s FM performance, the Borrower will strengthen FM capacity in the PIU by hiring qualified staff to effectively support the implementation of FM arrangements. The World Bank Ecuador - Sustainable Family Farming Modernization Project (P151963) 11. Procurement performance. The Project’s procurement capacity has been adversely affected by the high degree of staff rotation in the PIU, resulting in a MU rating. Weak knowledge about Bank procurement guidelines in the PIU has resulted in slow and cumbersome execution of procurement processes. Procurement capacity in the PIU will be strengthened through two main measures, including (I) the continuation of training by Bank procurement specialists in the Bank's procurement regulations and the use of the STEP system; and (ii) the hiring by the Borrower of an expert consultant with strong knowledge on Bank procurement guidelines and experience with implementation of Bank-funded projects, immediately following allocation of funds by MEF in early 2023. Together these measures are expected to support an agile implementation of remaining procurement processes and related support activities in contract management. The revised procurement plan is acceptable to the World Bank team. 12. Safeguards performance. The Level 2 restructuring will not require any modifications to the Project’s requirements related to environmental and social safeguards. The Project’s environmental and social risk ratings are currently Moderate; and the Project’s overall E&S safeguards performance is MS. The ISM of October 24-28, 2022 noted shortcomings, including delays in implementing the World Bank’s recommendations and insufficient safeguards capacity in the PIU which have resulted in some pending environmental and social issues. These shortcomings and pending issues are being addressed under a Safeguards Action Plan agreed between the PIU and the World Bank, which includes (i) a full documentation of the situation regarding environmental and social safeguards in each of the 49 subprojects; (ii) addressing pending adequate disposal of hazardous waste, and equipping reservoirs according to safety requirements for occupational health (lifeguards, access control, signage and perimeter fencing); (iii) application of the gender strategy developed by the Project (including integration of the gender strategy in the operational documents of the Project); and (iv) resolving four outstanding grievances (one in each of four subprojects). The grievances are related to high electricity cost for pumped irrigation (1), canal cleaning costs (1), and engineering shortcomings (2). The Bank's Environmental and Social (E&S) team is monitoring progress of the plan on a weekly basis. To further strengthen the Project’s safeguards capacity, the PIU contracted a social safeguards specialist who started work in November 2022. The Project will continue to support the environmental and social safeguards capacity in the PIU as well as in subprojects in the field, to ensure adequate implementation of the relevant safeguards instruments throughout the extension period. II. DESCRIPTION OF PROPOSED CHANGES 13. The Level 2 project restructuring will consist of the following elements: (i) extension of the closing date until December 31, 2023 (12 months) as requested by the Ministry of Economy and Finance (MEF) through communication MEF-SFP-2022-0897-M to the World Bank Country Director on December 2, 2022; (ii) partial cancellation of the World Bank Loan 8515-EC in the amount of USD 27,145,688.23 as requested by MEF through communication MEF-SFP-2022- 1125-O on December 16, 2022; and (iii) changes in the results framework and disbursement categories and estimates. 14. Extension of the closing date. This is the third extension of the project’s closing date, bringing the total cumulative extension period to 30 months. During the third extension period of 12 months, the Project will complete capacity building activities in the 29 subprojects where these have not yet been carried out; and implement agri-environmental innovations in 33 subprojects where the delivery of agricultural inputs required to maximize irrigation benefits (i.e. inputs such as tools, and agricultural machinery etc.) remains pending. Together this will ensure the sustainability of the irrigation subprojects for small and medium producers constructed by the Project while further improving farmers’ incomes (which is a PDO indicator). 15. The PDO remains achievable within the proposed extension of the closing date. Evidence from the field confirms that farmers in the 20 subprojects where capacity building activities have already taken place irrigate more efficiently and obtain higher yields, while also demonstrating a better understanding of irrigation management and maintenance responsibilities (including the need to contribute to a revolving fund for maintenance and repairs through their already The World Bank Ecuador - Sustainable Family Farming Modernization Project (P151963) established irrigation associations). Moreover, farmers who also received agri-environmental innovations (inputs for improved agriculture and value adding) have demonstrated significant income increases (which is a PDO indicator). Implementation of capacity building programs in the remaining 29 subprojects, together with completion of delivery of agri-environmental innovations in 33 subprojects, will (i) ensure the sustainability of the irrigation subprojects for small and medium producers constructed by the Project; and (ii) allow a sustainable increase the incomes of small and medium producers in all 49 subprojects, i.e., on a total of on 6,329 hectares of land in Ecuador’s Sierra and coastal areas benefiting 6,014 small and medium producers, the majority of whom are indigenous peoples. 16. Partial cancellation of funds under Loan 8515-EC. The partial cancellation of USD 27,145,688.23 will reduce loan proceeds from USD 65,000,000.00 to USD 37,854,311.77 and is largely the result of a reduction in the number of subprojects from 63 to 49 following the change in government in 2021 and the resulting delays in implementation. The cancellation includes the elimination of funds for disbursement category number 4 which was introduced in 2018 to finance small works to support the implementation of subcomponent 2.2 but was never used nor will be used in the extended implementation period. 17. Given the already disbursed amount of USD 30.43 million, the partial cancellation would leave a balance of USD 7.42 million to be disbursed until December 31, 2023. The revised implementation plan agreed with the Borrower demonstrates that this is feasible. On October 18, 2022 MAG obtained a “Dictamen de Actualización” from the National Secretariat of Planning (SENPLADES), guaranteeing sufficient budgetary space in calendar year 2023. The performance of the implementing entity is satisfactory and expected to remain that way throughout the remaining implementation period. 18. Changes in amounts by component and subcomponent. Table 1 shows the funds cancellation by component and subcomponent. Partial cancellation of funds is limited to the Bank loan. There will be no partial cancellation of the AECID credit nor will there be reductions in the contribution of the Borrower or project beneficiaries. Changes in the Results Framework. Even though no new indicators will be introduced nor will there be any changes in the indicators’ definitions, a number of end-of-project targets in the Results Framework will be modified to reflect the impact of the partial cancellation and the reduction in the number of subprojects (from 63 to 49) introduced in early 2022 (Table 3). Among the PDO indicators, the target of families benefitted by the Project will be reduced from 9,000 to 6,014 families. The second PDO indicator (increase in annual net income on area benefited by project) is measured by the Project as average net income per hectare (ha) on area benefited by the project investments. That is, The World Bank Ecuador - Sustainable Family Farming Modernization Project (P151963) the values reported in the Project's monitoring and evaluation (M&E) system represent income levels rather than increases in income. Therefore, the definition of this indicator was adjusted to “average annual net income per ha on area benefited by the project”. The target is a 60% increase in the baseline value of USD 277.1 to an end-of-project target value of USD 443.4. 21. Among the Intermediate Result Indicators, the target for area provided with irrigation services will be reduced from 10,500 ha to 6,329 ha (corresponding to the total irrigated area in the 49 subprojects). The target for number of Water Users Associations strengthened by the Project will be adjusted downward from 63 to 49, and the target for number of subprojects that are expected to have a mechanism for post-completion operation will be adjusted downward from 57 to 45.
